If I not pay for the link, then it is fine. However, if it is paid link, then google will penalize it.

Yes, if it is dofollow. They dont care if the directory is nofollow

Other search engines like Yahoo and MSN Live Search also use backlinks (links from other websites back to yours) as part of their search engine algorithm which is used to rank you.

High page rank means better crawling, and deeper.

Also, may mean that sometimes you get better ranking.
