1) one possible, try check your audio option.. it should be "digital", instead of stereo... and check your receiver spec.
2) - I think, nobody knows the code - Got to ask the WD.
3) No. By choosing a stereo, the output will be 2 channels only.. so, your receiver will receive only 2 channels audio, instead of 6 channels. (if your turn on 5.1 option on the receiver, it becomes dolby pro logic.. which is not the same as the original 5.1 channel sound).
You can't hear AAC format because your receiver doesn't support/decode AAC format. So, when you switch to stereo, ur wdtv decodes the AAC and convert it to stereo output...so, your receiver can decode the stereo.. and sound is produced..

I dont know if WD-live this option or not. Try turn on PCM digital audio. This mean all your sources (DTS, AC3, AAC, MP3) will decoded by WD-live to PCM audio. your AVR will receive the signal as PCM audio.

You need to set audio to "digital" and connect your WDTV Live to your receiver with optic cable. Make sure your receiver audio input is set correctly too. With the above requirements met, there should be no reason it won't work.
