it depends on what you want to prioritize -
if sound quality is most important, then a stereo amp + 2 good bookshelf speakers will do very nicely until you save more money to expand your system. the stereo amp will also never be obsolete and you can reassign the amp to another room or sell it on when the time comes.
if you want to enjoy the surround effects from games and blu-ray discs then you would have to settle for an HTiB for now. Since you already have a PS3, do not get one with a built-in player - the Yamaha kits are a good idea - perhaps Harvey Norman?

I don't think anyone's written a virus to attack the WDTV yet, so it's safe (for now, fingers crossed)
It can play MKV files (supports MPEG1/2/4, WMV9, AVI (MPEG4, Xvid, AVC), H.264, MKV, MOV (MPEG4, H.264), MTS, TP, TS)
I don't think it upscales video - it can output 1080p or 720p if your source files are at that resolution (someone can correct me on this I am not sure)
